Will Weakness in Faraday Technology Corporation’s (TWSE:3035) Stock Prove Temporary Given Strong Fundamentals?

    August 19, 20245 Mins Read

Faraday Technology (TWSE:3035) has had a rough month with its share price down 13%. However, a closer look at its sound financials might cause you to think again. Given that fundamentals usually drive long-term market outcomes, the company is worth looking at. Particularly, we will be paying attention to Faraday Technology’s ROE today.

Return on equity or ROE is an important factor to be considered by a shareholder because it tells them how effectively their capital is being reinvested. Put another way, it reveals the company’s success at turning shareholder investments into profits.

How Do You Calculate Return On Equity?

    The formula for ROE is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders’ Equity

So, based on the above formula, the ROE for Faraday Technology is:

    9.4% = NT$1.2b ÷ NT$13b (Based on the trailing twelve months to June 2024).

The ‘return’ is the profit over the last twelve months. That means that for every NT$1 worth of shareholders’ equity, the company generated NT$0.09 in profit.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company’s future earnings. We now need to evaluate how much profit the company reinvests or “retains” for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don’t necessarily bear these characteristics.

A Side By Side comparison of Faraday Technology’s Earnings Growth And 9.4% ROE

To begin with, Faraday Technology seems to have a respectable ROE. Even when compared to the industry average of 11% the company’s ROE looks quite decent. This certainly adds some context to Faraday Technology’s exceptional 35% net income growth seen over the past five years. We reckon that there could also be other factors at play here. For example, it is possible that the company’s management has made some good strategic decisions, or that the company has a low payout ratio.

Next, on comparing with the industry net income growth, we found that Faraday Technology’s growth is quite high when compared to the industry average growth of 12% in the same period, which is great to see.

Earnings growth is a huge factor in stock valuation. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Faraday Technology is trading on a high P/E or a low P/E, relative to its industry.

Is Faraday Technology Efficiently Re-investing Its Profits?

Faraday Technology’s significant three-year median payout ratio of 57% (where it is retaining only 43% of its income) suggests that the company has been able to achieve a high growth in earnings despite returning most of its income to shareholders.

Moreover, Faraday Technology is determined to keep sharing its profits with shareholders which we infer from its long history of paying a dividend for at least ten years. Upon studying the latest analysts’ consensus data, we found that the company’s future payout ratio is expected to drop to 34% over the next three years. Accordingly, the expected drop in the payout ratio explains the expected increase in the company’s ROE to 32%, over the same period.

    Conclusion

On the whole, we feel that Faraday Technology’s performance has been quite good. Especially the high ROE, Which has contributed to the impressive growth seen in earnings. Despite the company reinvesting only a small portion of its profits, it still has managed to grow its earnings so that is appreciable. We also studied the latest analyst forecasts and found that the company’s earnings growth is expected be similar to its current growth rate.
