    Is Essential Utilities, Inc.’s (NYSE:WTRG) ROE Of 9.0% Impressive?

    One of the best investments we can make is in our own knowledge and skill set. With that in mind, this article will work through how we can use Return On Equity (ROE) to better understand a business. We’ll use ROE to examine Essential Utilities, Inc. (NYSE:WTRG), by way of a worked example.

    Return on equity or ROE is an important factor to be considered by a shareholder because it tells them how effectively their capital is being reinvested. Put another way, it reveals the company’s success at turning shareholder investments into profits.

    How Is ROE Calculated?

    ROE can be calculated by using the formula:

    Return on Equity = Net Profit (from continuing operations) ÷ Shareholders’ Equity

    So, based on the above formula, the ROE for Essential Utilities is:

    9.0% = US$557m ÷ US$6.2b (Based on the trailing twelve months to June 2024).

    The ‘return’ is the income the business earned over the last year. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.09 in profit.

    Does Essential Utilities Have A Good ROE?

    By comparing a company’s ROE with its industry average, we can get a quick measure of how good it is. The limitation of this approach is that some companies are quite different from others, even within the same industry classification. If you look at the image below, you can see Essential Utilities has a similar ROE to the average in the Water Utilities industry classification (9.4%).

    So while the ROE is not exceptional, at least its acceptable. Even if the ROE is respectable when compared to the industry, its worth checking if the firm’s ROE is being aided by high debt levels. If a company takes on too much debt, it is at higher risk of defaulting on interest payments.     How Does Debt Impact Return On Equity?

    Virtually all companies need money to invest in the business, to grow profits. That cash can come from retained earnings, issuing new shares (equity), or debt. In the first and second cases, the ROE will reflect this use of cash for investment in the business. In the latter case, the use of debt will improve the returns, but will not change the equity. That will make the ROE look better than if no debt was used.

    Essential Utilities’ Debt And Its 9.0% ROE

    Essential Utilities does use a high amount of debt to increase returns. It has a debt to equity ratio of 1.17. The combination of a rather low ROE and significant use of debt is not particularly appealing. Investors should think carefully about how a company might perform if it was unable to borrow so easily, because credit markets do change over time.

    Return on equity is useful for comparing the quality of different businesses. In our books, the highest quality companies have high return on equity, despite low debt. If two companies have around the same level of debt to equity, and one has a higher ROE, I’d generally prefer the one with higher ROE.

    But when a business is high quality, the market often bids it up to a price that reflects this. It is important to consider other factors, such as future profit growth — and how much investment is required going forward.
